Anyone got an answer why/how to solve my problem.

I have 2 photoshop files, one as a 'background/not highlighted buttons' and one as the 'highlighted buttons'. I am placing the background psd in the background of the added menu and the highlighted photoshop as an overlay. But after placing my buttons I just get a plain coloured pixelated button, when what I really want is the full coloured photoshop image.

I then separated each highlight button as an individual psd and added them to each individual asset button option, but with that the buttons don't even change. I think I am close with this but there are no options to do this, that I can find. Is it possible in DVD studio?

It sounds to me that you are using the default menu option in DVD Studio. There should be an option next to it called Add layered menu this should sort it all out.
